Instead, you must calculate the Yield to Maturity (YTM), the singular metric that encapsulates the bond’s total return, accounting for both periodic interest and the difference between the purchase price and the redemption value at par.
YTM represents the internal rate of return (IRR) earned by an investor who buys a bond at its current market price and holds it until maturity, assuming all cash flows are reinvested at the same yield. In the Indian debt market, where liquidity can vary significantly between G-Secs and corporate debentures, YTM acts as the primary yardstick for comparing bonds with different maturities and coupon structures.
By discounting all future inflows—coupons and the principal repayment—to their present value, the YTM aligns these disparate cash flows into a single annualized percentage rate.
Consider an Indian firm issuing a five-year bond with a face value of ₹1,000 and an 8% coupon, currently trading at ₹950 in the secondary market. If you only look at the 8% coupon, you underestimate your return, as you are purchasing the bond at a discount and will eventually receive the full ₹1,000 at maturity. The YTM incorporates this ₹50 capital gain over the five-year horizon, resulting in a yield higher than the nominal coupon rate.
Conversely, if the bond were trading at a premium of ₹1,050, your YTM would be lower than the coupon rate, reflecting the loss of principal upon maturity.
As a research analyst, your recommendation hinges on this calculation. If the calculated YTM is higher than the yield on a comparable government security or other bonds of similar credit risk, the security may present a buying opportunity. However, always remain vigilant regarding the ‘reinvestment risk’—the underlying assumption that you can reinvest those periodic coupons at the same YTM. If interest rates in the economy decline, your realized return may fall short of the initial YTM projection, highlighting the difference between mathematical yield and actual investor experience.
