However, a professional research analyst pauses here; before concluding that the stock is a ‘bargain,’ they must determine whether the lower multiple reflects a genuine value opportunity or a structural discount caused by inferior quality, governance concerns, or poor capital allocation. This is where relative valuation models and the disciplined application of financial multiples shift from a mechanical exercise to a qualitative assessment.
Relative valuation relies on the ‘Law of One Price,’ which posits that similar assets should sell at similar prices. By using multiples like EV/EBITDA, P/E, or Price-to-Book, you normalize the size of the firms, allowing for a direct comparison across the sector. For instance, in the Indian cement sector, an analyst might compare the EV/Ton of a company with a high debt-to-equity ratio against a debt-free competitor to see if the market is applying a ‘debt discount’ to the former.
