In your valuation models, you must differentiate between these two. A firm with high operating leverage is inherently riskier during economic downturns because it lacks flexibility in its cost base. If you layer high financial leverage on top of this, you create a compounding effect that can threaten solvency during a liquidity crunch.

For instance, a capital-intensive manufacturing firm in India might struggle if it faces both a drop in consumer demand (hitting EBIT via operating leverage) and rising interest rates (hitting Net Income via financial leverage). Identifying these structures helps you decide whether to apply a higher discount rate in your DCF models or to adjust your risk premium when recommending the stock to conservative clients.

Ultimately, your job is to assess the resilience of the firm’s bottom line. A prudent analyst doesn’t just look at the debt-to-equity ratio; they evaluate the total ’leverage profile.’ If a company has both high operating and high financial leverage, it is essentially operating at a very high state of sensitivity to the business cycle. Your investment note should highlight these structural realities, as they often explain why two firms in the same industry exhibit vastly different stock price volatility, even when their top-line growth appears identical.
