Imagine you are finalizing a portfolio strategy for a client who requires high-frequency exposure to the Nifty 50. Your client notices a significant discrepancy between the market price of an ETF and its underlying Net Asset Value (NAV). As a research analyst, your immediate instinct should not be to panic about liquidity, but to investigate the role of the Authorised Participant (AP).

Understanding the creation and redemption mechanism is the only way to explain why ETFs do not always trade at their exact NAV and how this arbitrage mechanism keeps prices tethered to reality.

In the Indian capital markets, an ETF does not simply materialize out of thin air. Instead, institutional entities known as Authorised Participants—typically large market makers or brokerage firms—interact directly with the Asset Management Company (AMC). When the market price of an ETF trades at a premium to its NAV, the AP steps in to buy the underlying basket of securities in the exact index proportion.

They then deliver this ‘creation unit’ to the AMC in exchange for a large block of ETF shares, which they subsequently sell on the exchange to capture the profit, thereby increasing supply and cooling the premium.

Conversely, when the ETF trades at a discount to NAV, the AP buys the cheaper ETF shares from the secondary market and redeems them with the AMC for the underlying securities. This redemption process effectively removes supply from the market, narrowing the discount. This mechanism is the backbone of ETF liquidity and is quite different from mutual funds, where investors deal directly with the fund house at the end-of-day NAV.

As an analyst, realizing that ’liquidity’ in an ETF is a function of the underlying basket’s liquidity—rather than just the volume of ETF units traded—is vital for risk assessment.

Consider an ETF tracking a sectoral index with low-liquidity stocks. If the AP faces difficulties acquiring or selling the underlying basket due to market depth issues, the ’tracking error’ and the spread between the ETF price and NAV may widen significantly. Your valuation model for such a product must incorporate this ’liquidity premium’ or ‘friction cost’ when projecting returns for your clients. Relying solely on the historical tracking error without understanding the structural constraints on the AP can lead to faulty performance expectations in stressed market conditions.

In reality, the liquidity of an ETF is largely derived from the liquidity of the underlying securities in the creation basket.
