Leverage ratios, such as Debt-to-Equity or Debt-to-Capital, provide a snapshot of the capital structure and the degree to which a company relies on creditors versus shareholders. However, these metrics can be misleading in isolation; a capital-intensive firm might appear highly leveraged, yet still be perfectly safe if its earnings are stable and predictable. This is where coverage ratios like the Interest Coverage Ratio (ICR) or the Debt Service Coverage Ratio (DSCR) become indispensable.
These metrics quantify the margin of safety by comparing earnings (often EBIT or EBITDA) against interest and principal repayments.
Consider two companies: Company A and Company B, both having a debt-to-equity ratio of 1.5x. Conversely, Company B fluctuates near 1.2x, barely covering its obligations during cyclical downturns. In your financial modeling, always prioritize the Interest Coverage Ratio when assessing companies with volatile revenue streams. If an ICR trends downward over three years, it is a leading indicator of potential credit rating downgrades, even if the total debt hasn’t ballooned. By integrating these ratios, you transition from mere data entry to true analytical synthesis, allowing you to identify companies with ‘hidden’ quality that simple leverage metrics might overlook.1
