Imagine you are drafting an initiating coverage report on a major Indian integrated steel manufacturer. As you build your discounted cash flow (DCF) model, you notice that the company’s current earnings are at a historical peak due to a temporary surge in global commodity prices. A novice analyst might extrapolate these margins into the future, resulting in a target price that seems attractive today but risks total collapse once the commodity cycle turns.
To be a professional research analyst, you must recognize that for deep-cyclical sectors, historical averages are often misleading because they capture only a snapshot of a recurring, volatile cycle.
Deep-cyclical industries, such as metals, mining, and bulk chemicals, operate under a cost-plus or market-linked pricing structure where the firm is a price taker rather than a price setter. Unlike consumer staples, where demand remains stable, these firms see their top-line revenue swing violently based on global demand-supply imbalances for raw materials. When analyzing these sectors, your valuation model must account for ‘mid-cycle’ profitability rather than relying solely on the current Trailing Twelve Months (TTM) earnings.
If you use a standard price-to-earnings (P/E) multiple during an earnings peak, you are essentially buying the stock at its most expensive point in the cycle, which is a classic rookie mistake.
Consider the difference between a peak-cycle valuation and a trough-cycle valuation. At the peak, P/E multiples appear artificially low because the denominator—earnings—is bloated by high commodity prices. Conversely, at the trough, multiples look prohibitively high, or sometimes meaningless if the company is reporting a net loss. A rigorous approach involves performing a ‘cycle-adjusted’ analysis. You should estimate a normalized long-term margin that reflects the company’s cost efficiency through the full cycle, rather than the temporary windfall of current market prices.
This adjustment provides a clearer picture of whether the stock is truly undervalued or simply a victim of its own cyclicality.
In the context of the Indian equity markets, pay close attention to the input cost pass-through mechanisms. While large-cap commodity players may have some pricing power, their valuation remains intrinsically tied to the volatility of global indices like the LME (London Metal Exchange) for base metals. By stripping out the ’noise’ of temporary price spikes, you protect your client from the volatility inherent in capital-intensive sectors.
Remember, your job is not just to value the business as it stands today, but to model how it survives and performs when the tailwinds inevitably shift into headwinds.1
