Imagine you are reviewing the five-year financial model for a mid-cap Indian manufacturing firm. You notice that the company’s Return on Equity (ROE) has surged from 15% to 22% over the last three years, and your initial impulse is to project this upward trend into your target price valuation. However, upon closer inspection of the balance sheet, you realize the company significantly increased its debt-to-equity ratio during the same period to fund a massive capacity expansion.
The surge in ROE was not necessarily a reflection of operational efficiency, but a mechanical byproduct of financial leverage.
In valuation, capital structure represents the ‘gearing’ of a company—the mix of debt and equity used to finance its assets. When a company changes its capital structure, it fundamentally alters the risk and return profile for shareholders. If you extrapolate historical ratios like Return on Assets (ROA) or interest coverage ratios without accounting for a shift in debt levels, you risk creating a model that ignores the cost of servicing that new debt.
A company that shifts from a net-cash position to a debt-heavy structure will inevitably see its net profit margins fluctuate due to increased interest expenses, regardless of its core operational performance.
Consider the case of a mature utility firm that decides to undertake a greenfield project by issuing long-term corporate bonds. As the debt increases, the interest burden rises, which suppresses the net profit margin and changes the earnings per share (EPS) trajectory. An analyst who relies on a five-year historical average of net margins will overestimate future earnings because they fail to incorporate the persistent ‘drag’ of the new interest payments.
You must adjust your forecasts to reflect the ’new normal’ of the capital structure, rather than applying a static historical ratio that belongs to a different leverage regime.
Ultimately, your role is to strip away the distortions caused by financial engineering to assess the underlying business health. When comparing two companies in the same sector, a higher ROE is only a sign of superior management if the capital structures are comparable. If one company is leveraged and the other is debt-free, the higher ROE of the former is a function of capital allocation strategy, not necessarily superior operational execution. Always normalize your ratios to see through the accounting fog of capital restructuring.
