You have meticulously tracked the entry price of Rs. 100 and the exit at Rs. 144 over two years, arriving at a clean 20% annualized return. However, your supervisor immediately pivots to the ’net-of-costs’ reality, asking if you have accounted for the brokerage, Securities Transaction Tax (STT), and exchange turnover charges incurred on both legs of the trade.
In the Indian market context, these frictional costs are not merely rounding errors; they directly compress the effective yield of your investment strategy.
When calculating CAGR, the brokerage and associated statutory levies act as a drag on your principal. Because these costs are paid at the moment of acquisition, they increase your effective cost basis. Conversely, the costs at the time of sale reduce the net proceeds you actually receive. Over a two-year horizon, a brokerage cost of even 0.5% on entry and exit can materially shave basis points off your final growth rate.
For high-frequency strategies or small-cap stocks where liquidity premiums and turnover costs are higher, ignoring these expenses leads to an inflated sense of efficacy, potentially masking an unprofitable strategy.
Consider an investor who buys shares at Rs. 100 but incurs a 0.5% total transaction cost, effectively paying Rs. 100.50. If the shares are sold for Rs. 144 but cost another 0.5% to offload, the investor nets only Rs. 143.28. The simple calculation using Rs. 100 and Rs. 144 yields a 20% CAGR, but the realistic ’net’ return is approximately 19.34%.
This seemingly minor difference of 66 basis points, when projected over a decade or applied to a large institutional corpus, represents a significant loss of alpha. Professional models must incorporate these ’leakages’ to ensure that recommendations are grounded in net realizable value rather than theoretical price movements.
