Fixed income valuation relies on the principle of discounted cash flows (DCF), where the price of a bond is the sum of its future interest payments (coupons) and the principal repayment (face value), all discounted to the present day. Unlike equities, where cash flows are uncertain, the primary challenge in bond valuation is selecting the appropriate discount rate.
This rate is typically the market-determined Yield to Maturity (YTM), which reflects both the time value of money and the perceived risk of the issuer relative to a risk-free benchmark, such as the Indian Government Bond yield.
In practice, when you build a valuation model for a fixed income instrument, you are essentially creating a sensitivity analysis. When market interest rates rise, the discount rate applied to future cash flows increases, which mathematically causes the present value—and thus the current market price—to decline. This inverse relationship is the defining characteristic of bond pricing. Analysts often use this to assess ‘duration risk,’ which measures how sensitive a bond’s price is to changes in interest rates, helping them advise clients on portfolio positioning during varying economic cycles.
Consider a corporate bond paying a 9% annual coupon. If the Reserve Bank of India (RBI) tightens monetary policy and similar-risk bonds begin offering 10%, the market will no longer pay the par value for your 9% bond. To equalize the returns, the bond price must drop to a discount, ensuring the yield for a new buyer rises to match the 10% market standard.
Recognizing this mechanism is vital; failing to account for interest rate volatility can lead to significant mispricing of debt portfolios, even when the issuer has no intention of defaulting.
