In the Indian market context, think of it as an insurance premium that the buyer pays to the seller for the right to ride out market swings. If you recommend an option strategy, you are essentially asking your client to rent exposure to market volatility.
The longer the time to maturity, the greater the opportunity for the underlying asset to reach a profitable price, which keeps the time value elevated. However, as the expiry date nears, the mathematical probability of a significant price swing decreases, causing the time value to vanish rapidly.
Applying this to your suitability process is critical for preventing mis-selling. An investor with a low risk appetite who misunderstands time decay may suffer losses even if their market direction prediction is correct. When you explain that time value functions differently than the NAV of a mutual fund, you empower the client to make an informed decision rather than a speculative gamble.
This is especially relevant when discussing SIF strategies that might utilize derivatives to hedge or enhance returns, as the investor must understand that the cost of these derivatives can drag down overall portfolio performance if the time value is not managed effectively.
Finally, remember that volatility expectations—measured often by the India VIX—act as a multiplier for time value. During periods of high market uncertainty, the time value component expands because the range of potential outcomes for the underlying asset increases. As a distributor, your duty of care involves ensuring the client understands that buying options is a race against the clock. By clarifying that time value is the cost of buying time rather than buying an asset, you align their expectations with the inherent risks of derivative-based strategies.
