Consider an HNI client who has invested the minimum threshold of ₹10 lakh in an SIF strategy that employs a protective Put. They often see the premium paid as a sunk cost and fail to realize that the ‘moneyness’ of the contract changes daily with the NAV of the underlying index or stock.
If the index is at ₹18,000 and the client holds a Put option with a strike of ₹17,500, the intrinsic value is zero because the right to sell at ₹17,500 is not advantageous when the market allows a sale at ₹18,000. It is only when the market falls below ₹17,500 that the option gains intrinsic value, effectively acting as an insurance floor.
Failing to communicate this can lead to client dissatisfaction, especially when they mistake time decay for a lack of hedging efficacy. By clearly explaining that options contain both intrinsic value and time value, you manage expectations regarding the cost of protection.
This clarity ensures that when you recommend products with complex structures, the client understands that the premium is the price for risk mitigation, while the intrinsic value represents the actual realization of that protection when the market hits the strike threshold. Mastering this ensures that you are providing a professional, transparent service that aligns with SEBI’s emphasis on investor education and suitability.
