Consider a client who walks into your office with a surplus of five lakh rupees, seeking a ‘safe’ alternative to their bank savings account. You look at their requirement and suggest a Gilt Fund, noting the high credit quality of sovereign paper. However, six months later, the client calls in a panic because their portfolio value has dropped, even though the issuer—the government—has not defaulted.
This happens because the client viewed ‘safety’ solely as an absence of credit risk, while you, as the MFD, failed to account for the impact of duration on the scheme’s NAV volatility.
In the Indian debt market, duration serves as a measure of a fund’s sensitivity to interest rate movements. When market interest rates rise, the prices of existing fixed-income securities fall, and funds with a longer Macaulay duration witness a more pronounced decline in their NAV. A Gilt Fund holding long-dated government securities is essentially a ‘rate-bet’—it is highly reactive to the Reserve Bank of India’s repo rate stance.
Conversely, an Overnight Fund or a Liquid Fund keeps its duration extremely short, insulating the portfolio from significant NAV fluctuations caused by rate cycles.
This distinction is where your professional value as an MFD truly shines. A client might be chasing a higher yield without realizing that it comes bundled with higher interest rate risk. By explaining that a longer duration acts like a longer lever—magnifying the impact of even small rate changes—you help the client manage their expectations before they invest.
While direct plans offer lower expense ratios, they do not provide this critical behavioural guidance or the suitability assessment required to prevent a client from panicking during a temporary mark-to-market dip. Your role is to translate complex metrics like ‘modified duration’ into simple language, ensuring the client understands that a fund’s ‘safety’ label is relative, not absolute.
Ultimately, duration is the primary bridge between a central bank’s policy decision and your client’s monthly statement. Treat duration as a diagnostic tool that clarifies whether a fund is designed for liquidity, safety, or capital appreciation through rate anticipation. By aligning the product’s duration profile with the client’s investment horizon, you move from merely selling a product to building a resilient, interest-rate-aware portfolio.
