📌 Chapter 10.1 — General and Specific Risk Factors

Consider a client who holds a significant corpus in a long-duration debt fund and calls you in a panic as the Reserve Bank of India announces a surprise repo rate hike. They want to know why their fund’s NAV is falling even though the underlying bonds are paying their regular interest. This is the moment where an MFD must move beyond general advice and explain the concept of duration as a measure of interest rate sensitivity.

Duration tells us how much the price of a bond or a bond portfolio will change for every one percent change in market interest rates.

Think of duration as a seesaw where the pivot point is the interest rate environment. When interest rates rise, bond prices fall, and the extent of that fall is determined by the portfolio’s modified duration. A fund with a duration of seven years will typically see a much sharper NAV decline than a fund with a duration of two years when market rates climb by the same margin.

In the Indian context, MFDs often see this impact when dynamic bond funds or gilt funds swing wildly during shifting monetary policy cycles, compared to the relative stability of liquid funds.

Understanding this sensitivity is critical for your role in portfolio construction and suitability. If you suggest a long-duration fund to a client who needs capital for a child’s tuition in two years, you are ignoring the volatility risk inherent in high-duration assets. You must evaluate whether the client’s investment horizon aligns with the interest rate risk profile of the scheme.

While direct plans may offer a lower expense ratio, your value lies in explaining these complex dynamics, ensuring the client does not panic and exit at a loss during a temporary rate-driven correction, thereby protecting their long-term wealth creation.

When you review a Scheme Information Document, focus on the average maturity and modified duration metrics provided by the AMC. This data point is your most reliable tool for managing expectations. By mapping the portfolio’s duration to the client’s risk appetite, you transform from an order-taker into a professional who provides essential behavioral hand-holding. Always remember that duration is the primary bridge between macroeconomic policy shifts and the daily reality of your client’s portfolio performance.

Nuance

⚠️ Nuance
Many candidates confuse ‘maturity’ with ‘duration’. While maturity refers only to the time until a bond’s principal is repaid, duration accounts for the timing and size of all cash flows, including periodic interest payments, making it a far more precise measure of price risk. A common pitfall is assuming that a high yield to maturity always justifies the risk of a high-duration fund; an MFD must recognize that high yields are often compensation for the very duration risk that could erode capital if interest rates move adversely.

A Debt Mutual Fund has a Modified Duration of 5 years. If market interest rates rise by 1%, what is the approximate expected change in the fund’s NAV?

Practice Question 2

Which of the following scenarios should prompt an MFD to advise a client to reduce their exposure to long-duration debt funds?
