While large-caps provide stability through established business models, mid-caps represent the growth phase, and small-caps often represent the discovery phase of the market, each demanding a much higher risk appetite from the investor.
When you review a portfolio, remember that SEBI mandates clear categorization, where mid-caps occupy the 101st to 250th company rank, and small-caps are anything beyond the 250th. This structure matters because these companies often face ’liquidity risk,’ meaning that during market stress, it may be difficult to exit positions without significantly impacting the fund’s NAV. Unlike large-cap stocks, which have deep trading volumes, the stocks in a small-cap portfolio might see very few trades on a given day.
If a mutual fund experiences large-scale redemptions during a market downturn, the fund manager may be forced to sell these illiquid assets at a discount to honor the redemption requests.
Your value as an MFD is found in managing these expectations before the investment is made, rather than explaining losses after they occur. You must assess the client’s ‘behavioral risk capacity’—can they stay invested for seven to ten years when the portfolio shows a 30% drawdown? While direct plans offer lower expense ratios, the guidance you provide in selecting the right fund based on the client’s liquidity needs and risk profile is the real value-add.
Helping a client stay the course through a volatile period by explaining the cyclical nature of mid-cap earnings growth, rather than panic-selling, is a service that justifies the regular plan commission structure.
Ultimately, viewing the market through the lens of market capitalization is about matching the client’s investment horizon with the fund’s underlying asset profile. Always remind your clients that while the potential for alpha is higher in smaller segments, the cost of entry is a greater tolerance for uncertainty and time. Use your role to guide them toward a balanced approach where mid-caps serve as a growth accelerator within a core portfolio, rather than the entire foundation.
