On the surface, the portfolio grew, but as an analyst, your duty is to hold this performance against the consumer price index (CPI). If inflation is hovering near 6%, the client’s actual increase in purchasing power is significantly lower than their nominal statement suggests. This discrepancy is the difference between accounting for wealth and sustaining a lifestyle.
In professional practice, we use the Fisher Equation to derive the real rate of return. The nominal return is the raw interest or capital appreciation, while the real return adjusts for the erosion of currency value. In India’s structural environment, where inflation can be volatile, ignoring this calculation is a common analytical failure. When projecting a client’s corpus for a 20-year retirement horizon, using nominal rates will lead to a gross overestimation of their future financial security.
Consider an investor who needs to withdraw 5 lakhs today to maintain their standard of living. If we assume a 6% inflation rate, that same lifestyle will cost approximately 16 lakhs in 20 years. If our model uses a nominal return of 10% without subtracting inflation, we are effectively modeling a world that doesn’t exist. By utilizing the Fisher Equation—((1 + nominal) / (1 + inflation)) - 1—we arrive at the real return, which provides a realistic baseline for growth.
A portfolio that earns 10% in a 6% inflationary environment is effectively growing at roughly 3.77%, not 4% as the simplistic arithmetic subtraction might suggest.
Ultimately, this metric dictates the viability of your recommendation. If your real return projection is lower than the client’s required drawdown rate, the portfolio will eventually experience ‘sequence of returns’ risk and capital exhaustion. An analyst’s recommendation must shift from chasing nominal yields to optimizing for real returns, which often means reallocating toward equity or inflation-linked assets to preserve the long-term viability of the corpus.
