Imagine you are reviewing a fixed-income portfolio strategy for a mid-sized Indian NBFC. Your lead analyst points to a yield curve where the 1-year Government of India Treasury Bill sits at 5.00%, while the 2-year bond yields 5.22%. The team is tempted to move into the 2-year instrument, assuming that the 22-basis point (bps) pick-up represents a simple ‘bonus’ for locking in funds for an additional twelve months.
However, as an investment advisor, your responsibility is to deconstruct this yield differential to determine if it truly compensates for the risks inherent in a longer duration.
In the Indian debt market, a yield curve that slopes upward is often interpreted as a sign of expected economic growth or future inflation. When you move from a 1-year to a 2-year maturity, you are essentially purchasing a series of two 1-year investments, but you are fixing the rate for the second year today. Consequently, that 22bps premium must be compared against the market’s consensus expectation for inflation and interest rate movements over the coming year.
If the Reserve Bank of India (RBI) is expected to hike the repo rate significantly due to rising headline CPI, a 22bps premium may actually be insufficient compensation for the ‘opportunity cost’ of being locked into a lower-than-market rate in the second year.
To evaluate this properly, apply the concept of the ‘forward rate.’ If the market expects the 1-year yield to be 5.50% a year from now, holding a 2-year bond today at 5.22% leaves you undercompensated by 28bps compared to the expected market outcome. An analyst’s task is to subtract the inflation risk premium and the liquidity risk premium from that 22bps nominal spread. If the remainder is positive and exceeds your firm’s internal required hurdle rate, the trade is justified.
If not, the ‘yield pick-up’ is merely a trap that ignores the eroding power of inflation on your real rate of return.
Ultimately, this analysis dictates whether you recommend a barbell strategy or a bullet strategy for your client’s fixed-income portfolio. Failing to account for the inflation risk component of the term premium can lead to significant mispricing in valuation models. In our domestic context, where liquidity conditions can shift rapidly based on RBI liquidity adjustment facility (LAF) operations, viewing the yield curve as a static path is a fundamental error. Always interrogate the ‘why’ behind the slope, rather than simply accepting the spread at face value.1
