Inflation-indexed securities, such as the Inflation-Indexed Bonds (IIBs) issued by the Reserve Bank of India, are designed specifically to protect the investor’s principal and interest from the impact of rising prices. Unlike standard fixed-income instruments, the principal value of an inflation-indexed bond is adjusted periodically based on an inflation index, such as the Wholesale Price Index (WPI) or CPI.

Consider the practical application during the planning of a pension fund’s asset allocation. If a portfolio is designed for long-term retirees, the primary objective is to maintain constant purchasing power for the next twenty years. By incorporating indexed debt, the fund manager reduces the probability of a negative real return scenario, thereby improving the risk-adjusted outcomes. While these instruments may offer lower nominal yields compared to plain-vanilla G-Secs during periods of low inflation, they provide a necessary safety net against economic shocks that trigger inflationary spikes.
