Imagine you are analyzing a large-scale Indian infrastructure firm that has recently embarked on a massive debt-funded expansion to commission new power plants. As you review their profit and loss statement, you notice that net profits appear abysmal, heavily suppressed by high depreciation charges on these new assets. A junior analyst on your team suggests the company is fundamentally unprofitable, but you suspect this view is skewed by accounting conventions rather than true operational capacity.
This is where the distinction between earnings and cash-generative power becomes critical, particularly in capital-intensive industries.
Capital-intensive sectors—such as telecommunications, manufacturing, and core infrastructure—require massive upfront investments in property, plant, and equipment. These assets are depreciated over time, which reduces reported accounting earnings significantly, even if the underlying business is generating robust cash flows from operations. By using EBITDA (Earnings Before Interest, Taxes, Depreciation, and Amortization), we strip away the impact of these non-cash charges.
This allows an analyst to compare the operational efficiency of two companies in the same sector, even if one is using older, fully depreciated machinery and the other is just beginning its capital expenditure cycle.
Consider two steel manufacturers in the Indian market. Company A has heavy debt and high depreciation from a recent modernization project, while Company B has older, paid-off equipment. On a simple P/E ratio basis, Company B looks far cheaper and more profitable. However, if you look at their EV/EBITDA multiples, you may find that Company A is actually the more efficient operator, generating more core cash per rupee of enterprise value.
Ignoring the ‘D’ and ‘A’ allows you to see past the financing and accounting choices to the actual cash-generating pulse of the business.
Ultimately, this metric is the great equalizer in valuation. It helps analysts identify firms that are ‘cash machines’ disguised as underperformers due to conservative accounting or aggressive expansion. When presenting your recommendation to an investment committee, using EBITDA helps you justify why a firm with seemingly thin margins is actually a superior long-term play compared to a competitor with cleaner, but less productive, balance sheets. Mastering this shift in perspective is what separates a balance-sheet reader from a true equity analyst.1
