In the Indian equity market, non-systematic risk represents the volatility specific to a company or sector, which can be diversified away by holding a broad basket of non-correlated assets. Once you have a well-balanced portfolio covering diverse industries like IT, banking, pharmaceuticals, and infrastructure, the unique risks inherent to one company begin to cancel each other out. However, the residual risk that remains is systematic risk, which is fundamentally tied to the health of the broader economy.

Factors like RBI interest rate decisions, crude oil price spikes, or national geopolitical instability impact the entire market simultaneously.

Consider the practical application in your valuation models: when you calculate the cost of equity using the Capital Asset Pricing Model (CAPM), the ‘beta’ coefficient measures a stock’s sensitivity to this systematic market movement. If a firm has a beta of 1.0, it perfectly correlates with the Nifty 50; no amount of internal diversification within a standard equity portfolio can eliminate that 1.0 correlation.
