Your task as an analyst is not merely to verify the projected cash flows, but to understand how these flows grow when reinvested at the company’s internal rate of return. This is where compounding moves from a theoretical classroom concept to a practical tool for assessing corporate capital allocation.

If a company can reliably reinvest its earnings at a 15% rate, the present value of its future expansion projects must be measured against this potential growth trajectory.

Compounding is the engine that drives long-term wealth accumulation, representing the mathematical process of earning interest on previously earned interest. In the Indian equity market, we often look at the ‘power of compounding’ to justify holding high-growth stocks. If a business consistently earns a high Return on Capital Employed (ROCE) and reinvests those profits into the business, the initial capital base expands exponentially over time.

Failing to account for this reinvestment potential leads to flawed valuation models that treat cash as a static asset rather than a dynamic contributor to terminal value.

Consider two companies: Company A, which pays out its excess cash as dividends, and Company B, which retains its earnings to reinvest in a business generating a 20% return. While Company A provides immediate liquidity, the analyst must model the compounded growth of Company B’s retained earnings to see which offers superior shareholder value. Through the lens of a Discounted Cash Flow (DCF) model, we project these future streams and discount them back to the present.

The higher the rate of compounding available within the firm, the more aggressive the valuation, provided those returns remain sustainable.

As you prepare for your NISM exams, remember that compounding is the inverse of discounting. In research, we use compounding to forecast the future value of an investment portfolio or a company’s cash reserves, while we use discounting to bring those future expectations back to the present day to determine if the stock is undervalued. This dual perspective allows you to bridge the gap between a company’s operational performance and its market price.

Mastering this mechanism is fundamental to determining whether a management team is effectively utilizing the capital entrusted to them by shareholders.
