Imagine you are an investment researcher at a Mumbai-based PMS firm. You are evaluating two mid-cap equity funds for a client who already holds a core portfolio of Nifty 50 index funds. One manager delivers high returns but keeps a concentrated bet on select IT stocks, while the other maintains a broader, well-diversified exposure. When you pull their performance data, the Sharpe Ratio shows the concentrated fund outperforming because its high return offsets its volatility.
However, this metric penalizes the manager for total risk, including the idiosyncratic risk that your client could have diversified away through their existing holdings.
This is the precise moment where an analyst must decide which risk-adjusted metric serves the client’s actual portfolio architecture. The Sharpe Ratio is excellent for a standalone portfolio where total volatility is the primary concern for the investor. If a client’s entire wealth is invested in a single strategy, that total risk represents their exposure to potential capital erosion. In such cases, the Sharpe Ratio provides a holistic view of the reward-to-risk trade-off, accounting for both systematic and unsystematic fluctuations.
Conversely, the Treynor Ratio becomes the more surgical tool when the portfolio being evaluated is part of a larger, well-diversified structure. Since the Treynor Ratio uses Beta as the denominator, it effectively strips away the unsystematic risk—the noise of specific stock picking or sectoral concentration—and focuses solely on how the manager compensated for systematic market risk. By ignoring the unsystematic portion, it helps you isolate whether the manager is truly adding value through market-sensitive adjustments, rather than just taking on diversifiable risks that the client has already hedged elsewhere.
Consider an analyst comparing a diversified active fund against a systematic factor-based strategy. If the active fund shows a low Sharpe Ratio due to high portfolio variance, it may still yield an attractive Treynor Ratio, suggesting it is a strong performer in the context of systematic risk. Relying blindly on the Sharpe Ratio here would lead to an incorrect rejection of a fund that actually complements the client’s existing holdings.
Ultimately, your choice of metric is not a matter of which formula is ‘better,’ but rather a reflection of the portfolio’s role within the investor’s broader financial life. Always define the portfolio’s boundary before selecting the yardstick for performance. 1
