Without this step, you are judging the manager on an outcome rather than the efficacy of their specific investment process.
In the Indian equity context, decomposition often involves isolating Alpha, Beta, and sometimes style factors like Size or Value. Beta represents the return earned simply by being exposed to the broader market index, such as the Nifty 50. If a manager delivers 15% while the Nifty delivers 14%, the decomposition might reveal that the manager had a Beta of 1.1, meaning their active choice actually underperformed the market on a risk-adjusted basis. This insight prevents you from attributing market-driven tailwinds to genuine manager skill.
Consider two equity funds: Fund A and Fund B both returned 20% in a year. Fund A achieved this by picking five high-conviction mid-cap stocks that outperformed their benchmarks by 10% each. Fund B, however, invested in large-cap stocks but utilized leverage to amplify market returns during a rally. A superficial analysis sees two identical winners; a decomposition analysis reveals Fund A possesses repeatable selection skill, whereas Fund B took on structural leverage risks that may become a liability in a market downturn.
Analysts use this process to align client portfolios with specific risk appetites. If a client expects a low-volatility defensive strategy, you must ensure their returns are generated by defensive stock selection rather than unintended exposure to high-beta sectors. By isolating the contribution of each tactical decision, you move from passive observation to active due diligence. This level of rigor is what distinguishes a mere information collector from a trusted investment advisor capable of evaluating the sustainability of alpha.1
