For a risk-averse investor, the expected return is not the true value of an asset; rather, the asset is worth its expected return minus a ‘risk penalty.’ This penalty is mathematically derived from the investor’s coefficient of risk aversion, which quantifies how much they dislike volatility. In practice, you calculate the utility of a portfolio as U = E(r) - 0.5 * A * σ², where A represents the investor’s risk aversion level and σ² is the portfolio variance.
As the volatility of an asset increases, the risk-averse investor assigns it a lower CER, effectively ‘discounting’ the upside to account for the emotional and financial cost of potential drawdown.
Consider the practical application: if a risk-averse investor has a high coefficient of risk aversion, even an asset with a superior return may produce a CER lower than the risk-free rate, such as the yield on a 10-year Government of India bond. In such a case, your recommendation to the client must shift from chasing alpha to protecting capital. You aren’t just selling a return; you are selling a risk-adjusted experience.
By presenting the CER rather than the raw expected return, you bridge the gap between abstract modern portfolio theory and the client’s actual psychological comfort zone.
This framework also highlights why different clients hold vastly different asset allocations despite viewing the same market data. A young professional with a high risk tolerance might accept a high-variance asset because their CER remains attractive, whereas a conservative pension fund mandate might reject the same asset entirely. As an adviser, your job is to translate these mathematical realities into appropriate investment policy statements, ensuring the client’s portfolio doesn’t just grow, but remains sustainable through periods of market correction.1
