Consider the scenario of a sudden market correction in the Nifty 50. During such volatility, the cost of borrowing increases and the premium on futures contracts may collapse. If the fund manager is forced to unwind positions at unfavorable prices to maintain liquidity or meet redemptions, the fund’s net asset value (NAV) can actually experience a temporary dip. This is not a product that guarantees interest like a bank fixed deposit; it is a spread-trading strategy dependent on market inefficiencies that are not always present.
From a valuation perspective, you must scrutinize the ‘impact cost’ associated with these trades. Large arbitrage funds often struggle to execute massive orders without moving the market, which directly eats into the spread they aim to capture. Furthermore, as more participants flood into arbitrage strategies, the overall market efficiency increases, which naturally compresses the basis spreads available.
Consequently, an analyst should warn clients that what historically provided a certain return may offer diminishing utility as the strategy becomes crowded, transforming a once-stable return profile into one that is increasingly sensitive to execution efficiency and market liquidity.
