Unlike traditional mutual funds, where transactions are executed at the end-of-day Net Asset Value (NAV), ETFs trade on the exchange like individual stocks. This means investors can enter or exit positions throughout the trading session at market-determined prices. The price you see on your terminal is driven by real-time supply and demand, which may deviate from the intrinsic value of the underlying securities.

This deviation is known as a ‘premium’ or ‘discount’ to the NAV, and it is usually kept in check by Authorized Participants (APs) who engage in arbitrage to align the market price with the actual value of the basket.

In your research, you will find that understanding this pricing mechanism is vital for advising high-frequency traders or institutional clients. While an index fund investor is content with the NAV calculated at 3:30 PM, an ETF investor might be chasing liquidity during a market correction. This process increases the supply of the ETF, naturally pushing the price back down toward the true NAV.

As a financial advisor, your role is to ensure clients understand that while they gain intraday liquidity, they also accept the risk of ‘slippage’ if they trade during periods of extreme volatility where spreads widen.
