Imagine you are an equity research analyst at a Mumbai-based brokerage firm reviewing the quarterly report of a domestic IT services company. You notice that while the firm generates a substantial portion of its revenue in US Dollars, its operating costs are heavily denominated in Indian Rupees. As the analyst, your task is to assess the impact of potential rupee depreciation on the company’s profit margins over the next six months.

You must choose between recommending a currency futures hedge or a currency options strategy to mitigate the exposure, as both instruments serve this purpose but with fundamentally different risk-reward profiles.

Currency futures represent a binding commitment to exchange one currency for another at a specified price on a future date. For the IT firm, this provides absolute certainty regarding the cash inflow in rupee terms, effectively locking in the exchange rate today. However, if the rupee unexpectedly appreciates significantly, the firm remains locked into the contract rate and loses the opportunity to benefit from the favorable market shift.

Futures are linear instruments; as the underlying spot price moves, the value of the futures contract fluctuates proportionally, and the holder faces a mandatory obligation to settle the trade upon expiry.

Conversely, currency options grant the buyer the right, but not the obligation, to execute the transaction at the strike price. This provides a ‘floor’ or ‘ceiling’ for the exchange rate while allowing the firm to participate in any upside if market movements become favorable. The trade-off is the premium, an upfront cost paid by the buyer to secure this flexibility.

For a company managing cash flows, this premium acts like an insurance policy; it is a sunk cost that protects the company against extreme volatility without capping the benefit of potential gains in currency strength.

In your valuation model, these choices change the projected cash flow distribution. Using futures creates a point estimate for the exchange rate, simplifying the model but potentially masking underlying volatility risks. Using options introduces a non-linear payoff structure, which is more complex to value but often provides a more realistic representation of corporate hedging behavior. As a professional, understanding this distinction is crucial for recommending whether a company is effectively managing its treasury risk or merely speculating on the currency pair’s future direction.1

A common pitfall for candidates is assuming that because both instruments hedge against risk, they carry similar costs and obligations. Candidates often confuse the ‘right’ of an option with the ‘obligation’ of a future, forgetting that the premium in options represents the price of choice, whereas the futures contract involves no upfront premium but carries daily mark-to-market settlement risks. When analyzing a firm, always distinguish between the obligation to transact (futures) and the optionality (options) to ensure your risk assessment accurately reflects the firm’s balance sheet sensitivity.
