Imagine you are reviewing the financial statement footnotes of an Indian infrastructure firm heavily leveraged with bank debt. You notice they have entered into a plain-vanilla interest rate swap to hedge their exposure to the floating MCLR (Marginal Cost of Funds based Lending Rate). As an analyst, you must determine whether the firm is paying fixed and receiving floating, or vice-versa, to understand how an increase in market interest rates will impact their net cash outflows.
Misinterpreting the ’leg’ of the swap can lead to a fundamental error in your assessment of the company’s interest rate risk profile.
In a standard interest rate swap, the fixed leg involves a predetermined, unchanging interest rate applied to the notional principal. The floating leg, conversely, is pegged to a market benchmark, such as the Mumbai Interbank Outward Rate (MIBOR) or a specific bank’s MCLR. At each settlement date, the two parties calculate the interest due on each leg. Crucially, they do not exchange the notional principal itself; instead, they exchange only the ’net’ difference between the interest amounts owed.
If the floating rate rises above the fixed rate, the party paying fixed receives a net payment from the counterparty.
For an analyst, this distinction is vital when performing sensitivity analysis on a firm’s future earnings. A firm receiving the floating leg acts as a hedge against rising rates, as their swap income grows alongside their rising interest expenses on floating-rate debt. Conversely, a firm paying the fixed leg effectively locks in their cost of debt, creating a predictable cash flow profile but forfeiting potential savings if market rates were to decline.
Your valuation model must accurately reflect these net cash flow adjustments to determine the true economic impact of the derivative on the firm’s cost of capital.
Consider an Indian NBFC that has issued a massive floating-rate bond. To mitigate the volatility of its interest expense, the firm enters a swap where it pays a fixed 7% and receives the floating 6-month MIBOR. If MIBOR climbs to 8.5%, the firm effectively receives a net settlement from the swap counterparty, which offsets the higher interest costs on its bond. Understanding which leg is being paid is the difference between identifying a successful hedging strategy and misidentifying a speculative position that adds risk to the balance sheet.1
