Imagine you are an equity research analyst evaluating a portfolio heavily weighted in a blue-chip IT stock. You notice the fund manager has supplemented the physical shareholding with a series of long-dated index futures and deep-in-the-money call options. When preparing your risk assessment report, you must treat the cash market holdings—where the fund actually owns the underlying equity—fundamentally differently from the derivative contracts.

While the shares represent direct ownership of the company’s capital, the derivatives represent a contractual right or obligation to trade at a future date based on that price. Failing to distinguish between the two can lead to significant errors in your liquidity analysis and collateral requirements.

In the Indian capital market, the distinction is anchored in the nature of settlement and the lifecycle of the instrument. Cash market assets, or ‘spot’ trades, involve the transfer of ownership of the underlying security, typically on a T+1 settlement cycle. Conversely, derivatives are essentially zero-sum contracts where the primary goal is often price discovery, hedging, or speculative leverage rather than the delivery of the underlying asset.

When you evaluate a balance sheet or a portfolio, the cash portion carries voting rights and dividend entitlements, whereas derivatives provide exposure to price movements without these proprietary benefits. This shift in nature changes the risk profile entirely: a cash position is limited by the asset’s value, while derivatives introduce margin requirements and the potential for losses that can exceed the initial investment.

Consider an analyst modeling a company’s capital structure. If the company issues warrants or convertible bonds, these behave as derivatives linked to the share price. If you treat these as standard equity, you will overstate the current share count and distort your earnings-per-share (EPS) projections. Instead, you must isolate the derivative component, as its impact on the firm’s valuation depends on the volatility of the underlying stock and the proximity of the contract to its expiration.

Accurate valuation requires acknowledging that while the cash market reflects current demand and supply of the entity itself, the derivative market reflects the market’s collective anticipation of future price action, governed by the time value of money and volatility premiums.

They fail to account for the ‘decay’ factor—or theta—present in options, which is nonexistent in cash market equity.
